OPEC's decisions regarding production quotas have a significant impact on global supply. Political instability in oil-producing regions, natural disasters affecting production infrastructure, and technological advancements in extraction methods (like fracking) also play a crucial role.
Demand: Global economic growth is a primary driver of oil demand. As economies expand, industries consume more energy, transportation increases, and demand for petroleum-based products rises. Geopolitical events, such as trade wars or international sanctions, can also impact demand. Furthermore, shifts in consumer behavior, such as the adoption of electric vehicles or increased energy efficiency, can influence long-term demand trends.
The oil market is notoriously sensitive to geopolitical events. Conflicts, political unrest, and sanctions in oil-producing regions can disrupt supply chains and send prices soaring. For example, tensions in the Middle East, a region responsible for a significant portion of global oil production, often lead to increased price volatility. Even rumors of potential disruptions can trigger speculative buying, further amplifying price swings.
The futures market allows investors to buy and sell contracts for the future delivery of crude oil. This speculation can significantly impact current prices. If traders believe that prices will rise in the future, they will buy futures contracts, driving up demand and pushing prices higher. Conversely, if they expect prices to fall, they will sell futures contracts, putting downward pressure on prices. News events, economic data releases, and even weather forecasts can trigger speculative trading activity.
Crude oil is typically priced in US dollars. Therefore, fluctuations in the dollar's value can affect the price of oil in other currencies. A stronger dollar makes oil more expensive for countries using other currencies, potentially reducing demand and putting downward pressure on prices. Conversely, a weaker dollar makes oil cheaper for these countries, potentially increasing demand and supporting higher prices.
The past few years have been particularly volatile for the crude oil price. The COVID-19 pandemic caused a sharp drop in demand as lockdowns and travel restrictions grounded planes and shuttered businesses. In fact, in April 2020, West Texas Intermediate (WTI) crude oil prices briefly turned negative, meaning that producers were paying buyers to take oil off their hands due to storage constraints.
As economies began to recover, demand rebounded, but supply struggled to keep pace. Factors such as OPEC+ production cuts, underinvestment in new drilling projects, and logistical bottlenecks contributed to supply constraints. The war in Ukraine further exacerbated the situation, disrupting supply chains and adding to geopolitical uncertainty. This combination of factors led to a significant increase in crude oil prices in the first half of 2022.
